Scotland Yard said the incident began when a 29-year-old man who had been wearing a fake suicide vest entered a south London shop at around 2pm and asked a female security guard for help.
The guard, who was also injured in the attack, called police while a number of witnesses attempted to restrain the man who was armed with what looked like a hammer and a knife, possibly in the hand or pockets.
Prime Minister David Cameron said the attack was "sickening" and vowed to "deal with this terrorist act".
He said: "Obviously the police have a job to do to find the people who committed this dreadful attack, to take every precaution to deal with them, but also to find out exactly what has happened and what is going on.
"It is too early to speculate on this. But it is quite clearly a sickening thing, quite clearly an attack on our country and an attack on everything that we stand for."
Home Secretary Theresa May described it as an "unprovoked and cowardly" attack on British soldiers who were "out on their beat".
She said it was too early to speculate on the motivation of the attacker but said there was a "duty to bring people to justice and to identify and speak to the individual that was responsible".
She said the incident had been "entirely preventable" if soldiers had been better protected.
The man who died was a 29-year-old man from Woolwich. The name of the second man who was arrested has yet to be disclosed.
The man who died has been named as Drummer Lee Rigby, 25, of 2nd Battalion the Royal Regiment of Fusiliers.
He was murdered at 2.30pm in Woolwich, south-east London, on Wednesday, after he was attacked by two men who appeared to be armed with knives and a meat cleaver.
The incident happened in a residential street off Wellington Street where a number of houses are occupied by members of the public, including children.
The two men attacked him as he was walking to work in his uniform, witnesses said.
